How Do AI Agents Work?

AI agents combine a language model with tools and a loop: think, act, check, repeat. Here is how that works and what it means for your business.

A plain chatbot answers one message at a time. An AI agent is given a goal and can take several steps to reach it, using tools along the way. The ideas behind it are simple, even if the engineering takes care.

The four parts of an agent

1. The model

A language model that reads the goal and the situation and decides the next step.

2. Tools

Functions it can call: search your documents, check a calendar, look up an order, send a draft.

3. Knowledge and memory

Documents it can retrieve and a record of the conversation so far.

4. The loop

Think, act, look at the result, then decide whether to continue or stop.

What happens when a customer asks something

  1. The agent reads the message and the instructions it was given.
  2. It decides it needs the order status, and calls the order-lookup tool.
  3. It reads the result, sees the order is delayed, and searches the policy documents for the compensation rule.
  4. It writes the reply, citing the policy, and offers a next step.
  5. If the case is outside its rules, it hands over to a person with a summary.

What agents are good and bad at

  • Good at: understanding messy requests, choosing between actions, working with text and documents, drafting.
  • Weak at: exact arithmetic without tools, unfamiliar situations, long chains of steps without errors, and knowing what they do not know.
  • Therefore: give them tools for facts and calculations, keep jobs narrow and check important actions.

Business examples

  • Support agent: reads the question, looks up the order, checks the returns policy, replies or hands over.
  • Sales assistant: qualifies a lead, checks the calendar, books a call and logs it in the CRM.
  • Finance helper: reads an invoice, compares it with the purchase order and flags differences for review.
  • Operations agent: watches a mailbox, classifies requests and creates tasks in the right queue.

Limits to plan for

  • Each step uses model calls, so cost and speed grow with the number of steps.
  • Errors can compound across steps, so keep tasks short and check intermediate results.
  • Agents need clear instructions on what they may never do.
  • Everything an agent does should be logged so you can review it.

Frequently asked questions

What is the difference between an AI agent and a chatbot?

A chatbot responds to messages. An agent can plan and take multiple steps, using tools, to reach a goal.

Do AI agents make mistakes?

Yes. They can misread requests or misuse tools. Good design limits what they can do, checks results and hands over when unsure.

What is agentic AI?

It is a term for AI systems that act with some autonomy toward goals, usually by using tools in a loop.

Are AI agents the same as automation?

They are related. Traditional automation follows fixed rules. Agents decide steps dynamically. Many good solutions mix both.
